How does the free Apple Music for 6 months work when I purchase a new iPhone?
Just wondering, does it activate as soon as I set up the iPhone or do I manually say I want to? Does it also only work if I have Airpods to listen to it.

You need to say you want to. It does not get activated on its own. You must redeem the offer on the new iPhone directly after setting it up. You have 90 days to redeem it after purchasing the iPhone.
